Optimising risk reduction: An expected utility approach for marginal risk reduction during regulatory decision making

چکیده
In practice, risk and uncertainty are essentially unavoidable in many regulation processes. Regulators frequently face a risk-benefit trade-off since zero risk is neither practicable nor affordable. Although it is accepted that cost–benefit analysis is important in many scenarios of risk management, what role it should play in a decision process is still controversial. One criticism of cost–benefit analysis is that decision makers should consider marginal benefits and costs, not present ones, in their decision making. In this paper, we investigate the problem of regulatory decision making under risk by applying expected utility theory and present a new approach of cost–benefit analysis. Directly taking into consideration the reduction of the risks, this approach achieves marginal cost–benefit analysis. By applying this approach, the optimal regulatory decision that maximizes the marginal benefit of risk reduction can be considered. This provides a transparent and reasonable criterion for stakeholders involved in the regulatory activity. An example of evaluating seismic retrofitting alternatives is provided to demonstrate the potential of the proposed approach. & 2009 Published by Elsevier Ltd.

Risk premiums and certainty equivalents of loss-averse newsvendors of bounded utility
Loss-averse behavior makes the newsvendors avoid the losses more than seeking the probable gains as the losses have more psychological impact on the newsvendor than the gains. In economics and decision theory, the classical newsvendor models treat losses and gains equally likely, by disregarding the expected utility when the newsvendor is loss-averse. Moreover, the use of unbounded utility to m...
متن کاملHomeland security: a case study in risk aversion for public decision-making
Governments and their regulatory agencies normally exhibit risk-neutral attitudes in their decision-making. However, for low probability-high consequence events many decision-makers tend to be risk-averse because of the catastrophic or dire nature of the hazard or event. The degree of risk averseness can be described by utility theory. This paper will infer utility functions that reflect the le...
متن کاملOptimising and Satisscing under Partial Ignorance
In this paper, we study decision making in situations where the outcomes of the options are (in general) uncertain, without making the assumption that this uncertainty can be exactly quantiied by means of a (single) probability measure. In such situations of partial ignorance, the traditional notion of optimising by maximising expected utility is in general rather weak, and we will discuss some...
متن کاملPRECAUTIONARY SAVING AND RISK AVERSION An Anticipated Utility Approach
One of the surprises that came with the development and applications of expected utility theory to economics was the realization that risk aversion alone does not give rise to precautionary saving. As modeled by Leland (1968), precautionary saving was interpreted as an increase in saving in the current period if future income has the same mean but becomes less certain. Leland found that existen...
متن کاملAn Experimental Investigation of the Role of Errors for Explaining Violations of Expected Utility
One possible conclusion from recent experimental research on decision making under risk is that observed behaviour can be reasonable accommodated by expected utility plus an error term. This conclusion implies that the violation rate of expected utility should decrease if errors are excluded. The present paper presents an experiment which investigates this implication. Indeed, the results show ...
